AI Due Diligence: What PE Firms Should Ask Before Writing the Check

If you’re a PE or VC partner evaluating portfolio companies, AI readiness is no longer a nice-to-have section in the diligence report. It’s a material factor in valuation, operational efficiency, and exit potential.

Most diligence processes don’t assess it well. They ask “are you using AI?” and get a yes, which tells them nothing. Here’s a framework that actually works.

Why AI Readiness Matters for Multiples

The math is straightforward. A company operating at 5x the productivity of its peers, with AI-augmented operations across engineering, support, and product — that company has structurally different margins. It scales without proportional headcount growth. Its unit economics improve with every AI capability it deploys.

Two identical companies at Rs 100Cr revenue. One is AI-native: 40-person team, 15% operating margin, growing 80% year-over-year. The other is traditional: 120-person team, 5% operating margin, growing 40% year-over-year. Which one commands the higher multiple?

AI readiness isn’t a technology checkbox. It’s an operating leverage indicator.

The Scoring Framework

We evaluate AI readiness across six dimensions. Each scored 1-5. A total score below 12 indicates significant transformation is needed. Above 20 indicates an AI-native operation.

1. Leadership Alignment (1-5)

Score 1: Leadership talks about AI in board meetings but hasn’t personally used any AI tools. AI is delegated to a “Head of AI” or “Innovation team” that operates in a silo.

Score 3: CEO and CTO have experimented with AI tools. There’s a company-wide initiative with leadership sponsorship. But it’s still treated as a technology project rather than an operational transformation.

Score 5: Leadership uses AI daily in their own work. The CEO has built AI-augmented workflows for decision-making. AI isn’t a project — it’s how the company operates. Decisions about team structure, hiring, and strategy explicitly account for AI capabilities.

What to ask: “Show me the last AI tool you personally used this week. What did you use it for?“

2. Engineering Culture (1-5)

Score 1: Engineers use basic code completion. No shared AI infrastructure. Each developer experiments individually with whatever tools they prefer.

Score 3: The team has standardized on AI development tools. There’s some shared infrastructure — prompt libraries, custom agents, common configurations. Productivity has measurably improved but the workflow is still fundamentally traditional.

Score 5: Agentic development framework in place. Engineers work with multiple AI agents per person. Non-engineers can build and ship using shared AI infrastructure. Cycle times have collapsed by 5x or more. The engineering org has restructured around AI-augmented capabilities.

What to ask: “What’s your average time from code commit to production deployment? How has that changed in the last 6 months?“

3. Data Quality and Access (1-5)

Score 1: Data is siloed across systems. No unified data layer. Getting a cross-functional report requires manual SQL queries or waiting for the BI team. Data quality is inconsistent.

Score 3: There’s a data warehouse or lake. BI tools are in place. Key metrics are tracked. But real-time access is limited, and AI systems don’t have clean data pipelines to work from.

Score 5: Clean, real-time data pipelines feed both human dashboards and AI systems. Data is treated as infrastructure, not a department. AI agents have access to the data they need without manual intervention.

What to ask: “If I asked for customer churn rate by segment, updated as of this morning, how long would it take to get that number?“

4. Existing AI Experiments (1-5)

Score 1: No AI in production. Maybe a few people using ChatGPT for personal productivity.

Score 3: 3-5 AI tools or initiatives in production. Some measurable impact. But they’re disconnected — different tools, different teams, no shared learning.

Score 5: AI is deployed across multiple functions with consolidated infrastructure. There’s a shared AI layer that multiple teams build on. Experiments are tracked, measured, and either scaled or killed based on outcomes.

What to ask: “List every AI tool or initiative currently in production. For each one, what’s the measurable impact?“

5. Tool Fragmentation (1-5)

This one is scored inversely — high fragmentation is bad.

Score 1: 15+ different AI tools across the company. No coordination. Multiple teams solving the same problem with different tools. Significant overlap and waste.

Score 3: 5-10 tools with some coordination. There’s awareness of what exists but no active consolidation strategy. Some redundancy.

Score 5: Consolidated AI infrastructure. A deliberate, maintained stack with clear ownership. New tools are evaluated against existing capabilities before adoption. Spend is tracked and optimized.

What to ask: “How many AI-related subscriptions does the company have? Who owns the decision to adopt a new one?“

6. Organizational Flexibility (1-5)

Score 1: Rigid departmental structure. Clear silos. Changes to team structure require months of planning and executive approval. The org chart hasn’t changed meaningfully in two years.

Score 3: Some cross-functional teams exist. There’s willingness to restructure but it’s slow and political. AI initiatives sometimes span departments but coordination is painful.

Score 5: Outcome-based pods or teams that form and reform based on objectives. The organization has restructured at least once in the past year in response to AI capabilities. Non-traditional roles exist (e.g., AI-augmented product builders who span traditional PM/engineering boundaries).

What to ask: “When was the last time you restructured a team? What prompted it?”

Red Flags During Diligence

These should trigger deeper investigation:

“We’re working on an AI strategy.” If the company is still strategizing in 2026, they’re behind. Strategy without deployment is procrastination.

Scattered tool adoption with no coordination. Ten teams using ten different AI tools is worse than no AI at all. It means money is being spent, expectations are being set, and nothing is being learned centrally.

No leadership hands-on experience. If the CEO can’t describe their personal AI workflow, AI isn’t part of the company’s operating model. It’s a side project.

Innovation theater. An “AI lab” or “innovation team” that produces demos and proofs of concept but nothing in production. This is a flag that AI is being performed rather than deployed.

Headcount growth tracking revenue growth. If the company is growing 50% and hiring 50% more people, AI hasn’t changed the operating model regardless of what tools are in use.

Green Flags

Outcome-based pods. Teams organized around metrics rather than functions, with AI infrastructure as shared capability.

Measurable productivity gains. Specific numbers: “Engineering velocity increased 20x.” “Support costs dropped 96%.” “$25K/month in cloud costs saved on day one.” “5x operational efficiency in the first week.” If the numbers are vague, the results probably are too.

Non-engineers building. When product managers, ops leads, or support managers can build and ship tools using AI infrastructure, the company has crossed a threshold that most haven’t reached.

Consolidated AI infrastructure. A shared layer that multiple teams build on, rather than scattered point solutions.

Decreasing headcount-to-revenue ratio. Revenue growing faster than headcount is the clearest signal that AI is creating real operating leverage.

The Portfolio Play

For PE firms with multiple portfolio companies, AI readiness has a compounding dimension. A transformation methodology that works at one company can be deployed across the portfolio. The learning curve flattens with each engagement. Shared infrastructure patterns emerge.

One fund relationship can mean 5-20 companies transformed using the same proven framework. The first company takes 90 days. The fifth company takes 60. By the tenth, you have an internal playbook that’s a competitive advantage for the fund itself.

AI due diligence isn’t just about evaluating what’s there today. It’s about identifying the gap between current state and AI-native operation, estimating the cost and timeline to close that gap, and factoring the resulting operating leverage into your valuation model.

The firms that build this muscle now will have a structural advantage in every deal they evaluate for the next decade.
